How the Same Loan Can Have Different Costs?

Let’s take these two loans, totalling $10,000, with a three-year repayment period:

Loan A:

  • It features a simple interest rate of 4%
  • It comes bundled with an initial loan processing fee of $1,000

Loan A will look cheaper at first because it has a lower advertised interest rate, but once the extra administration charge is added, Loan B will end up cheaper overall despite the higher advertised interest rate.

If loan B, on the other hand, used a floating interest rate that was linked to a benchmark like SORA, the actual total repayment terms of the credit package would have been influenced by external fluctuations. On paper, both loans could have started with similar advertised interest rates, but the total costs at the end of the tenure could look drastically different.

1) Focusing Only on the Advertised Rate

It’s not about effective interest rates vs simple interest rates, but rather it’s about the accurate rate vs the one that fails to account for miscellaneous fees. The headline rate is often utilised for marketing purposes and doesn’t fully reflect the total costs of the loan package. Two loans, with the same advertised simple interest rate, could result in different total costs once compounding and administration fees are included.

2) Ignoring Fees

The maximum interest fee applicable to personal secured or unsecured loans in Singapore cannot exceed 4% per month. It’s one of the most visible regulations of the Moneylenders Act, and it’s one of the reasons why our emergency credit packages are such a safe option.
